If you are using Windows Vista or 7 and want to remove the "Location" history from "Desktop Background" list, then this trick is for you.
In Windows Vista and 7, you can change the Desktop Wallpaper by right-clicking on Desktop and select "Personalize" and then click on "Desktop Background" and Apply your desired wallpaper by browsing to the folder.
But whenever you browse a folder for the wallpaper, its location is stored in drop-down box and everyone can use that path:

So if you want to remove the entire history or any particular path from it, then please follow these steps:
1. Type regedit in RUN dialog box and press Enter. Now goto:
HKEY_CURRENT_USER\Software\Microsoft\Windows\CurrentVersion\ Explorer\Wallpapers\Images
2. In right-side pane, you'll see all the directory paths. Simply delete the desired key associated with the path which you want to remove.
3. Thats it. Now you can check the Desktop Background list and your deleted path will not be present there.

VG, how do I know which registry to remove?
-Images:

ID3
-KnownFolders

--0
(Default)
---Windows Wallpapers

----MergeFolders
(Default)
C:\Windows\Globalization\MCT\MCT-US\Wallpaper (can't find that folder though...)
Also on Win7 x64
Thank you
M.A.
I followed the directions and it worked for some of the backgrounds; however, some of the ones I want to delete are not associated with any keys. Also, once I deleted the keys, it stopped making new ones for new backgrounds I add in. This is a problem because once I want to delete them well.... I can't.
Did I do something wrong here??
Thanks for your help!
John
Very helpful, thanks!

This didn't work for me either. I keep deleting the associated keys and they keep reappearing. Any ideas?
